I ended up modifying  libxml12-native.inc file and added 
--with-zlib=${STAGING_INCDIR}/zlib.h to EXTRA_OECONF.
Looked at your email response to Cliff Brake "gettext native failure" on 
2/23/2010.
Not sure if this was the correct way to fix it but it solved my problem.
