I'd guess it wants block device, instead of file. man 8 losetup.
Something like this (unchecked):

  loopdev=`losetup --find --show cryptfile`
  cryptsetup -v luksFormat $loopdev
  cryptsetup luksOpen $loopdev cryptfile-container
  ...
  cryptsetup luksClose cryptfile-container
  losetup --detach $loopdev
